As you play you gain levels in each skill or task that you perform (ie cutting wood, shooting bow, running, etc.)
As mentioned above, when you die you drop all your carried belongings, but you also lose 5% of ALL of your skill xp you have collected so far.... you lose 5% of every skill, so try hard not to die... Death inevitably happens but the point is to be prepared for ANYTHING, at all times because the game can try to kill you at every turn.
Escape is ALWAYS a viable option... If you see you are about to be overwhelmed, run away and live to fight another day.

There will be a tombstone placed at the place where you died, from which you can recover your items. It will be marked on your map, but only one at a time. So if you die before you recover the first tombstone, its mark will be gone.
To add to that, you're able to set markers at the map, so when you have to run to your tombstone without having any equipment, place a marker, to make sure you still know the location in case you die again.

There used to be only one death marker. That is no longer the case. Marking the spot manually is still a good idea though because if you happen to click the skull on the right side of the map those will all disappear.
So anyway, you have to go back to where you die and click your tombstone. It's better to do this with nothing in your inventory, as in naked sneak and dash, after eating whatever you had back home, because then you will pick it all up in one click. If you are wearing new equipment or have picked up loot along the way you might have to mess around with an inventory screen in the middle of a dangerous area.

When one dies all their equipment, plus the contents of their inventory, is preserved in a Tombstone death marker. The player is resurrected back to life in the last bed they claimed as a spawn point, completely void of equipment and food buffs. What I do is place a regular wooden chest as a footlocker at the foot of every bed I construct. If that bed is a regular choice of my spawn point, the chest contains at least 1 of the 3 highest level food choices I can cook. In the same chest or in a designated nearby chest (or armour stand), there will be a small assortment of equipment with which to re-equip my character in case of death. The equipment will either be copies of the highest level equipment I can make, or it will be the previous level of equipment my character was wearing. Armour stands can also be used to inventory equipment now in one's bedchamber, serving a double purpose in that they also provide 1 comfort level to a player's rest level.
If I died in a safe location, I will often eat 1 of each food type, then go retrieve the contents of my tombstone. In most instances (because dying is a rare event for me as a veteran player) I will fully equip my character, and carry other items in my inventory to be used in construction of a distance portal base. I prefer not to destroy my Tombstone by completely emptying it of its contents, rather I use that Tombstone as a remote inventory bank. As long as a Tombstone contains at least one item it will remain in the world forever. I use these Tombstones to store stacks of building construction items. It is nice to have a maximum slot Tombstone acting as a chest which a player can use to empty their character's inventory of items they are farming in the wilderness. A word of caution though, if when clicking on the Tombstone one has room enough in their inventory to reclaim all the items in the Tombstone, it will automatically empty the Tombstone, which will in turn destroy the Tombstone, thus it can no longer be used as wilderness chest for storage. It is also a good idea to mark these Tombstone locations on one's map with a map icon and text other than a skull.

Everything you carry will be left at your grave stone where you may recover it.
